Purpose & history

The model that measured everything except the future

Basel II's AMA let banks model operational risk with loss-distribution approaches, scenarios and correlation assumptions. The outcome was the credit-risk story in caricature: dispersion without credibility. Comparable banks held wildly different op-risk capital; the great post-crisis losses — LIBOR, FX-fixing, mis-selling, sanctions, US mortgage settlements, tens of billions each — arrived as litigation years after the conduct, in amounts no loss-distribution tail had contemplated. Modelling was measuring the past's noise while the actual risk was a legal process.

The SMA answer is deliberate crudeness: a single formula on income-statement scale (the BI), with coefficients rising in buckets. Basel's design lets a bank's own loss history modulate the result through the ILM; the EU set ILM = 1 — comparability over risk-sensitivity, the same trade as the output floor, made without apology. Loss history still matters twice: the ≥ €750m-BI bank must collect and disclose it, and Pillar 2 prices what Pillar 1 now refuses to model.

≤€1bn @12%
€1–30bn @15%
>€30bn @18%

Marginal coefficients by BI bucket — crossing a threshold reprices only the increment, never the whole BI.

The lineage

2004
Basel II: BIA / TSA / AMA menu; op-risk modelling becomes an industry.
2009–15
The misconduct wave: conduct fines dwarf modelled capital, arriving with multi-year lags.
2016
SMA consultation: kill the models, keep the losses as an input.
Dec 2017
Finalisation: one standardised approach worldwide; ILM as national discretion.
2025
CRR3: SMA live in the EU with ILM = 1; AMA/TSA/BIA all repealed.
2025 ff
DORA runs alongside: ICT and resilience regulated directly, not through capital.

Requirements

Crude formula, real infrastructure

BI data lineageEvery BI component mapped from FINREP with documented adjustments (divestments on permission, acquisitions merged in); three-year averaging governed, auditable.
Loss data set (BI ≥ €750m)Ten years of internal losses, ≥ €20,000 threshold, complete capture across entities; recoveries, groupings and boundary cases (credit-related op losses) treated per the EBA taxonomy.
Exclusions governanceRemoving a loss from the data set requires supervisory permission — divested businesses, settled one-offs — with an evidence file per exclusion.
DisclosureAnnual loss disclosure for larger banks: the market sees the history even though the formula ignores it.
Pillar 2 op-risk assessmentICAAP still needs scenarios, conduct-risk quantification and ICT risk — the SMA removed the model from Pillar 1, not the thinking.
DORAICT risk management, incident reporting, resilience testing and third-party oversight — operational risk regulated directly, in parallel to capital.

Calculations

BIC — marginal buckets Three-year average BI = €4bn.
First €1bn × 12% = €120m
Next €3bn × 15% = €450m
BIC = €570m · ILM = 1 → ORC = €570m own funds
RWA-equivalent = 570 × 12.5 ≈ €7.1bn
Crossing a bucket BI €0.9bn → ORC = 0.9 × 12% = €108m (avg 12.0%)
BI €1.1bn → 1 × 12% + 0.1 × 15% = €135m (avg 12.3%)
Growth is repriced only at the margin — no cliff at the threshold.
What ILM = 1 is worth Basel's ILM = ln(e − 1 + (LC/BIC)^0.8), LC = 15 × avg annual losses.
Same bank with €80m avg losses: LC = €1.2bn → LC/BIC = 2.1 → ILM ≈ 1.4 → Basel ORC ≈ €800m vs €570m in the EU.
A high-loss EU bank holds materially less Pillar 1 op-risk capital than its Basel-pure peer — the gap lands in Pillar 2, or nowhere.
Definitions LC — loss component · ILM — internal loss multiplier, fixed at 1 in the EU (Art 314(2))
